I'd do the 2nd choice there by extending the intake tube and putting the filter closer to the radiator. there is a splash gaurd up there to that you can cut off to help with cold air flow.
I'd also insulate the intake tube that you have... right now your heat soaking that tube in slow traffic and it's hurting your power output. Go to Summitracing.com and get some insulating mat that is adheasive backed so you can wrap the intake tube to prevent the heat soak.
Then, like what you already want to do, add a heat shield to that filter. Anything that doesnt leave huge openings to the engine compartment should do. Go to walmart and get some poster board that is thick so that you can fab up something and experiment with it. once you have decided on what will work the best, then go make it out of either sheet metal or thick plastic and mount it in there. just make sure it's not up agianst anything that will melt the plastic if you use plastic.
I used the poster board trick on my bmw when I was experimenting and w/o the shield, I lost a good deal of power.
